The returns genuinely favor illiquidity. Illiquid assets pay a premium — that's what an illiquidity premium is. A household choosing liquid savings over retirement contributions is accepting a lower return in exchange for availability. That's a rational trade at some level of buffer and irrational beyond it, and the optimal point is genuinely hard to identify.

Illiquidity is a commitment device. Money that's hard to reach is money that doesn't get spent. For a household that struggles to maintain reserves, the penalty on early withdrawal is a feature. The second large illiquid holding, and it behaves differently: it is accessible, and the accessibility is expensive in a way the household usually underestimates.

Work the cost of a $6,000 withdrawal for a household in a 22% marginal bracket facing a 10% early withdrawal penalty:

This is where the analysis pays, and the conclusion is sharper than it first appears.

Any variable that proxies for wealth is a weak proxy for resilience. That includes homeownership status, which appears in underwriting frameworks and in the intuition of every credit officer who treats a homeowner as safer. A homeowner is a person with a large illiquid asset and a large fixed obligation. Whether they can absorb a shock depends on their liquid position, which homeownership doesn't reveal and may even correlate with negatively, since the down payment consumed it.

What predicts better:

  • Liquid balances, directly observed.
  • Minimum balance across the month rather than average — a household averaging $3,000 while touching $80 before payday is not a household with $3,000 of buffer, and the minimum is the number that matters.
  • Days of expenses covered by liquid balances, which normalizes across income levels.
  • Buffer trend, since a declining minimum balance is an early warning that precedes delinquency by months.

This is the strongest available argument for cash flow data, and it's a different argument from the usual one. The standard case is that cash flow data helps thin-file applicants who lack bureau history. The case here is that it measures something bureau data structurally cannot measure, for applicants with thick files — the liquidity position that determines what happens when something goes wrong. A prime borrower with a long file and no buffer is a different risk from a prime borrower with the same file and three months of expenses in checking, and no score distinguishes them.

The uncomfortable corollary for anyone using wealth proxies: they may be picking up something other than resilience. Homeownership and net worth correlate with a range of demographic characteristics, so a variable that predicts weakly on its stated mechanism and correlates with protected characteristics deserves the less-discriminatory-alternative scrutiny our governance framework describes. A liquidity measure that predicts better and proxies less is the alternative — which is exactly the situation that analysis is meant to identify.

What it says about product design

  • Liquid buffer products deserve the incentives illiquid saving gets. The structure that created this problem could partly solve it — automatic emergency savings features attached to payroll, where illiquid saving already happens by default.

  • Payment date flexibility is undervalued. Many shocks are timing mismatches, and a due date that can move solves them at zero cost.

The strongest objections

"This describes a choice, not a constraint." The best objection. A household that could hold more liquid savings and chooses retirement contributions instead has made a decision, and calling them constrained overstates it. Our response: partly conceded. But the choice is made against an incentive structure that rewards one side heavily and the other not at all, and it is frequently made without the tail risk in view. A household that would have chosen differently had they priced the possibility of a 63-cents-on-the-dollar withdrawal is not simply exercising a preference. And the commitment-device motive means some households are choosing illiquidity because they can't hold liquid savings — which is a constraint wearing the costume of a choice.

"Available credit is liquidity, so these households aren't constrained." Partly right, and the framework should credit it — a household with $15,000 of unused card capacity can absorb a $2,400 shock. Two qualifications. Credit is conditional liquidity: limits get reduced, and the reduction correlates with the conditions that create need. And using it converts a shock into a carried balance at a rate that compounds, which is why the households in question show up in revolving debt statistics. Credit is a buffer that charges you and can be withdrawn, which makes it a genuine but inferior substitute.

"The empirical share is contested." True. Estimates of the wealthy hand-to-mouth population vary with the definition of liquid assets, the treatment of credit availability, and the data source — and we've deliberately avoided quoting a single share because the range across credible methodologies is wide. The mechanism doesn't depend on the magnitude. Whether the population is a fifth or a third of households, the analytical point about net worth versus liquidity holds, and the underwriting implication follows from the mechanism rather than from the count.

  1. Minimum monthly liquid balance should outperform net worth and homeownership in predicting delinquency, holding income and credit score constant. Any lender with cash flow data can test this immediately, and we'd expect the margin to be large.

The first is the one to run, and it's cheap. Our expectation is that the liquidity measure wins decisively and that most lenders have never checked, because net worth has the intuitive authority of a big number.

The broader point is that consumer finance has organized itself around measuring wealth while the variable that governs outcomes is availability. A household with $340,000 of net worth and $900 in checking will make the same decision as a household with nothing when the transmission fails.
